The knife-wielding attacker killed one person and injured two others in a rush hour stabbing rampage in downtown Melbourne Friday, before being shot and captured by police.

Video posted to Twitter and broadcast on television showed the man swinging a knife at two police officers in the city's crowded downtown area, while a auto burned in the background.

"Three people have been stabbed, unfortunately one of them is deceased at the scene", he said.

The man, who was originally from Somalia, was known to the police and the incident is being treated as terrorism, Victoria state police Commissioner Graham Ashton said.

In footage the man in a black t-shirt can be seen ramming the trolley in the direction of the attacker.

No police officers were injured in the attack and police have confirmed that they are not pursuing any other individuals in relation to the incident.

Police are telling all members of the public to avoid the CBD, although dozens of witnesses are being interviewed by officers at the scene.

Police are not looking for anyone further at this early stage. One of the officers shot him in the chest.

Police said officers "initially responded to a report of a vehicle on fire" in the city centre at around 4:20pm local time, as people began to leave work for the weekend.

Counter-terrorism police and intelligence officers are still piecing together how the incident occurred, but said the attacker was known to intelligence services.

Just after 5.20pm (local time), a body was seen lying under a white sheet on Bourke Street, near the entrance to Russell Place.

After putting out the fire in the auto, authorities found what Ashton described as "barbecue-style" bottles of gasoline inside the vehicle, which prompted authorities to call the bomb response unit to the scene.

"I kept watching", said witness Tony Nguyen, after what he described as a "car bomb".

Police had been called to the vehicle at 4.20pm Friday, local time, by which time the man had already started attacking bystanders.

Victoria state premier Daniel Andrews said the attack was "an evil and terrifying thing that has happened in our city and state today".

"This is Victoria Police, please evacuate the area".
